Verdict: HOLD / trim-into-strength — a genuinely great business whose AI windfall is now priced as permanent. Not a short; accumulate on weakness. Buy zone ~$230–270 (≈25–27× forward non-GAAP EPS, ~60th–70th percentile of its own history); at ~$350 you are paying ~32–34× forward for high-20s% growth that embeds a hyperscaler-capex cycle as if it were a secular constant. Conviction: medium.

Keysight is the best business I have looked at in the test-and-measurement complex: the #1 player in a rational oligopoly, a real intangibles-plus-switching-cost-plus-scale moat, ~62% gross margins, mid-20s% segment operating margins, ~$1.3B of free cash flow, a net-cash-like balance sheet, and a deliberate, well-executed migration toward stickier software and design-simulation. The AI-datacenter test wave is real, not a narrative — orders grew 56% to a record $2B+ in fiscal Q2 2026, and the AI-related business in the first half alone (~$500–600M) already matched all of fiscal 2025. The catch is the same one that recurs across this AI-capex cohort: the market has taken a leading, lumpy, design-cycle-driven demand signal and capitalized it as a straight line. The stock has roughly doubled in a year (≈$158 → ≈$351) to the richest valuation on sales and book in its history (98th–99th percentile of its own decade), and the move is overwhelmingly idiosyncratic — the factor model shows no momentum-factor loading and ~30% stock-specific volatility, i.e., this is the AI-test story being repriced, not a passive factor wave lifting it.

The frame is momentum priced as quality on a genuine secular tailwind — a milder version of the Teradyne setup: higher-quality and more diversified than TER, and less extreme on valuation (forward ~32–34× vs. TER’s ~65× trailing), but the same core tension. At ~$350 you are underwriting high-20s% growth persisting and peak ~30% organic operating margins holding with essentially no cushion for the air-pocket that historically follows a test-equipment design-wave once architectures lock and ordering normalizes. I would happily own this compounder — at a price that doesn’t assume the gold rush never ends. Tag: “Pick-and-shovel quality, gold-rush price.” Flips bullish if AI orders sustain a book-to-bill above ~1.1 for two-plus quarters with operating margin holding ~30% (proof the demand is structural, not a pull-forward); flips bearish on the first order air-pocket, evidence of double-ordering, or a back-half guide-down — at which point a ~33× multiple and peak margins de-rate together.


1. Executive Summary

Keysight Technologies is the global leader in electronic design and test — the “pick-and-shovel” supplier whose oscilloscopes, signal generators/analyzers, network analyzers, protocol/network test systems, and design-simulation software are used to design and validate virtually every advanced electronic system, from AI-datacenter interconnects and 6G radios to radar, satellites, semiconductors, and EV powertrains. Spun from Agilent in 2014 (with engineering roots in Hewlett-Packard’s 1939 founding), Keysight generated $5.375B of revenue in FY2025 across two segments — the Communications Solutions Group (CSG, ~69%) and the Electronic Industrial Solutions Group (EISG, ~31%) — at ~62% GAAP gross margin and mid-20s% segment operating margins, converting to ~$1.3B of free cash flow.

The investment situation is defined by a violent positive inflection. After a FY2024 downcycle (revenue −9% on post-COVID order normalization and channel destocking), demand has re-accelerated hard, led by AI-datacenter networking test. Fiscal Q2 2026 (reported May 2026) was “the best quarter in company history”: orders +56% year-over-year to a record $2.05B, revenue +31%, non-GAAP EPS +52% (ex one-time tariff items), record free cash flow of $472M, and organic operating margin of 30.4% on ~49% incremental margins. Management raised FY2026 guidance to “high-20s percent” revenue growth. Simultaneously, Keysight completed an ambitious M&A cluster in October 2025 — Spirent Communications (~$1.46B), the Synopsys Optical Solutions Group, and Ansys PowerArtist — deepening its network/system-level test and design-software franchise.

The business quality is high and the moat is real: a measurement-science and calibration intangibles advantage, installed-base switching costs (customer workflows, software, and accumulated test scripts), standards-body co-development with chipmakers and carriers, vertical integration, and scale economics that the ~$37–38B T&M industry’s #2 and #3 players (Rohde & Schwarz, Tektronix/Ralliant, Anritsu, NI/Emerson, Viavi) cannot fully match. Capital allocation has been rational — consistent buybacks, no value-destructive megadeals until the recent (defensible) cluster, no dividend — though incentives reward growth and margin rather than returns on capital.

The tension is entirely valuation. At ~$350 the stock has roughly doubled in a year to ~32–34× forward non-GAAP EPS and ~9× forward sales — the 92nd–99th percentile of its own ten-year valuation range — capitalizing a hyperscaler-capex-driven demand wave as a durable constant. The embedded expectation is that high-20s% growth and peak organic margins persist; the principal risk is not business failure (the balance sheet and franchise are sound) but a de-rating when test demand normalizes from a design-cycle peak. This memo takes no position and sets no price target; it lays out the evidence on both sides.


2. Business Overview

Keysight sells the instruments, systems, and software that engineers use to design, emulate, validate, and manufacture advanced electronics. Its value proposition sits at the front of the technology cycle: when a new standard or architecture emerges (a faster Ethernet interconnect, a new wireless generation, a new radar mode, a new chip node), the design and conformance work cannot proceed without measurement tools that can characterize signals at the edge of physics. Keysight’s products are frequently first to market with test capability for a new standard — a position it protects through deep participation in standards bodies (3GPP for wireless, IEEE/UEC for Ethernet, OIF for optical) and co-development with lead customers.

Two reportable segments:

  • Communications Solutions Group (CSG) — FY2025 revenue $3,726M (~69% of total), segment operating margin 26.5%. CSG splits into:
  • Commercial Communications (~67% of CSG, ~$2.49B): test for wireline/datacenter networking (the AI engine — 400G/800G/1.6T Ethernet, optical/photonics, SerDes signal integrity, protocol and traffic emulation) and wireless (5G/6G research, RF/microwave, non-terrestrial/satellite networks). How it makes money. ~76% of revenue is products (instruments, systems, software licenses) and ~24% is services (calibration, KeysightCare support, professional services, subscriptions). Approximately 19% of revenue is recognized over time (support contracts, SaaS, extended warranty), giving a recurring-revenue base, although Keysight does not disclose a formal ARR figure. Software and services together approach ~36% of revenue (per the Q2 FY2026 call), and growing the recurring/software mix is a stated strategic priority. The company serves ~40,000 customers per year across many industries with no single customer exceeding 10% of revenue — a genuinely diversified base. 3. Industry Dynamics

The electronic test & measurement (T&M) market is roughly $37–38B globally (2025), growing an estimated ~5–7% per year toward ~$49B by 2030 (third-party market-research estimates — directional, not audited). It is moderately consolidated: the top five suppliers control roughly half of revenue, and the broad top tier — Keysight, Rohde & Schwarz, Tektronix (now part of Ralliant), Anritsu, NI (now Emerson), Viavi, EXFO, Teledyne, Yokogawa — accounts for more than three-quarters. This is an oligopoly at the high end and a more fragmented, price-competitive market at the commoditized low end (basic benchtop instruments).

Structural attractiveness is high at the high end, for several reasons:

  1. Barriers to entry are real and IP-based. High-end RF/microwave measurement, signal integrity at 200G+ SerDes, and optical/photonic test require decades of accumulated measurement science, calibration know-how, and proprietary components. A new entrant cannot simply hire its way to a 220 GHz lightwave component analyzer. In Greenwald’s taxonomy this is a genuine intangibles advantage reinforced by economies of scale in R&D (Keysight spends ~$1B/year on R&D — more than most competitors’ total revenue).
  2. Switching costs are embedded in workflows. Customers standardize test benches, calibration procedures, automation scripts, and software environments around a vendor. Migrating a validated test workflow to a competitor risks correlation breaks in measurement data and re-validation cost — a customer-captivity advantage. This shows up in Keysight’s stable share and through-cycle pricing power.
  3. Standards co-development creates first-mover lock-in. Being first to market with test for a new standard (e.g., 1.6T Ethernet, demonstrated at OFC with 20+ industry partners; Ultra Ethernet Consortium interop with Broadcom) means the lead customers design around Keysight’s reference, entrenching the installed base for that generation.

Demand is cyclical, however — and that is the key caveat. T&M is a leading, lumpy, design-cycle-driven indicator of customer R&D and capex. Demand surges when customers are designing to a new standard (R&D test) and again when they scale manufacturing (production test), but it can air-pocket once a design generation locks and before the next begins. The FY2024 downcycle (−9% revenue) is a live reminder that this is not a smooth-growth industry; the post-COVID order normalization compressed revenue and margins materially. Today’s surge rides directly on hyperscaler AI capex — itself a debated cycle — and on a defense-modernization upcycle.

Marathon capital-cycle lens: high returns in AI-adjacent test are now drawing capital and attention (Viavi’s NSE segment +54% YoY; competitors expanding optical/network test; the Synopsys-Ansys merger reshuffling EDA-adjacent assets). The structure is still favorable because supply response in high-end measurement is slow (IP- and talent-gated), but the demand side is at a cyclical high, and the right posture is to assume mean reversion in magnitude even if the secular direction holds.

Verdict: structurally good industry — a rational high-end oligopoly with genuine barriers — but a cyclical one, currently at a demand peak. The industry quality is real; the entry point into the cycle is not.


4. Competitive Position

Keysight is the clear #1 in T&M with an estimated ~18% overall share (the company does not publish a single share figure; this is a market-research-derived estimate). Critically, its share is concentrated in the highest-barrier, highest-margin segments — RF/microwave, signal generation and analysis, high-speed digital design, and high-end network test — where it is dominant rather than merely large.

The moat mechanism is best described as intangibles (measurement-science IP and calibration) + customer captivity (workflow/software switching costs) + scale economies (R&D and global service/calibration footprint). The financial fingerprint of that moat is visible: ~62% GAAP / ~67% non-GAAP gross margins, mid-20s% segment operating margins sustained through a revenue downcycle, and through-cycle ROIC in the mid-teens (FY2022 ~19%, FY2023 ~16%, depressed to ~9% GAAP in FY2024–25 only by acquisition amortization). A business without a moat would have seen margins collapse in the FY2024 −9% revenue year; instead segment margins held in the mid-20s%. That is the disconfirming test passing.

The Spirent acquisition materially strengthens the competitive position in exactly the hot zone. Combined, Keysight + Spirent is estimated to hold ~50–55% of global high-speed Ethernet test and ~70–75% at 400G+ — a commanding position in AI-datacenter network test (the very concentration that required a divestiture of overlapping lines to Viavi for $399M to clear regulators, including China). The Synopsys OSG and Ansys PowerArtist assets (optical/photonic design software — CODE V, LightTools, RSoft — and RTL power analysis) extend Keysight earlier into the design cycle, where switching costs are stickiest.

Where the moat is weaker: the low-end benchtop business is commoditized and price-competitive; in pure semiconductor ATE Keysight is a niche player against the Teradyne/Advantest duopoly; and in EDA it is a challenger to entrenched leaders (Cadence/Synopsys), not yet a peer. The moat is high-end-specific, not universal.

Verdict: a durable, high-end competitive advantage — genuine intangibles, switching costs, and scale — that survives the disconfirming test (margins held through the downcycle). It is the real thing, not a crowded commodity market. But it is strongest precisely where the company is now most exposed to the AI-capex cycle, and weakest in the commoditized and adjacency markets.


5. Growth History and Forward Opportunities

History. Revenue grew from $4.30B (FY2019) to a peak of $5.46B (FY2023) — a ~6% CAGR over the pre-AI period, consistent with management’s long-standing “mid-single-digit organic + M&A” algorithm. The path was not smooth: COVID dislocation (FY2020 −2%), a strong recovery (FY2021 +17%, FY2022 +10%), a flat FY2023, then a sharp FY2024 downcycle (−9% to $4.98B) as customers digested post-pandemic over-ordering and destocked. FY2025 recovered +8% to $5.375B. Growth has been a mix of organic (the core) and acquired (ESI, Riscure, AnaPico, then the FY2025 cluster).

The current inflection is the story. Fiscal H1 2026 was a step-change:

  • Q2 FY2026 orders +56% to a record $2.05B (+48% core, ex-M&A and FX); revenue +31% (+24% core); EPS +52% (ex-tariff); record FCF $472M.
  • The widening book-to-bill (orders >> revenue) implies backlog building — bullishly, visibility; bearishly, potential order inflation/double-ordering (addressed in).
  • AI-related business reached ~$500–600M in H1 FY2026, already matching all of FY2025 — the single clearest quantification of the tailwind.

Forward growth vectors (the bull’s runway):

  1. AI-datacenter networking — four pillars management cites: infrastructure scaling (multi-vendor interoperability/system validation), speed transitions (800G→1.6T→3.2T), optical/photonics and co-packaged optics, and system-level emulation (AI workload/inference emulation for hyperscalers). The customer base is broadening (management noted the number of AI customers doubled).
  2. Aerospace/defense — global modernization, led by Europe; radar/EW emulation, space/satellite, PNT (enhanced by Spirent). Counter-cyclical and program-sticky.
  3. Semiconductors — advanced-node, memory, silicon-photonics, lithography support; foundry collaborations (e.g., Rapidus 2nm). A multi-year capacity build-out to 2030.

The bear’s caveat on growth quality: the current growth rate is a cyclical amplitude on top of a structurally mid-single-digit organic algorithm. Management itself, asked whether 5–7% is “still the right growth rate,” declined to raise the long-term framework and emphasized it would “update… on the long-term growth dynamics” later — a tell that they view the current pace as above-trend. High-20s% growth is not the run-rate; it is the peak of a wave.

Verdict: genuinely high-quality growth right now — broad-based, profitable, FCF-funded, demand-led — but cyclically elevated. The secular vectors are real and multi-year in direction; the magnitude (high-20s%) is a design-cycle peak, not a durable algorithm. The growth is high-quality; the rate is not extrapolable.


6. Financial Quality

Keysight’s financials are high-quality on every structural axis, with one important presentational caveat (GAAP vs. non-GAAP) that the analyst must normalize.

Margins and operating leverage. Gross margin is ~62% GAAP / ~67% non-GAAP and stable. Segment operating margins held in the mid-20s% even through the FY2024 −9% revenue year — direct evidence of pricing power and a variable-cost-flexible model. In the current upcycle operating leverage is striking: Q2 FY2026 organic operating margin of 30.4% (+520bps YoY) on ~49–59% incremental margins. Management is explicit that ~50% incrementals are a function of the high growth rate, not a new normal — at mid-single-digit growth they guide ~40% incrementals. This is the right way to read it: peak margins are cyclical, not structural.

The GAAP/non-GAAP gap is large and must be normalized. GAAP operating margin was only 16.3% in FY2025 vs. ~26% segment margins — a ~$517M gap driven by acquisition-related amortization, stock-based comp ($176M), restructuring, and integration costs. After the October 2025 acquisition cluster, GAAP amortization will rise further (intangibles added: Spirent $528M, OSG $275M, plus ESI). For valuation, non-GAAP/segment economics are the better run-rate guide — but the analyst should remember that for a serial acquirer, acquisition-intangible amortization is partly the recurring “depreciation” of the company’s M&A capex (a serial-acquirer accounting critique). Keysight’s deal cadence is lower than AME’s, so the distortion is smaller, but it is not zero.

Cash flow is strong and high-quality. FCF was $1,281M (FY2025), $898M (FY2024 trough), $1,211M (FY2023) — a ~$1.0–1.3B through-cycle range on modest capex (~$130–200M/year). Cash conversion (CFO/NI) runs >1.3×. FCF/share was $7.45 (FY2025). Q2 FY2026 set a record at $472M for the quarter. There is no divergence between net income and cash flow that would suggest earnings quality issues — the opposite.

Returns on capital. ROE was 12.8% and GAAP ROIC ~8.8% in FY2025 — both depressed by the acquisition-inflated asset base (goodwill $3.4B + intangibles $1.3B post-deals) and the GAAP margin drag. Pre-acquisition, the business earned ROE of 28%+ and ROIC of ~16–19% (FY2021–23). Normalized through-cycle ROIC is mid-teens — genuinely above cost of capital, the financial signature of the moat. The recent decline is a function of paying up for acquisitions (the returns on that deployed capital are still maturing), not operating deterioration.

Balance sheet. Conservative. Cash $1.87B (FY2025 year-end; $2.41B by Q2 FY2026), total debt $2.55B par (senior notes laddered 2027/2029/2030/2034), net debt ~$0.7B (≈0.5× EBITDA) — effectively net-cash through most of its history (net cash as recently as FY2024). The $750M revolver is undrawn. Liquidity and solvency are non-issues. Inventory ($1.05B) and a long cash-conversion cycle (~188 days) reflect the build-to-order, long-lead-time instrument model, not a problem.

Dilution. Share count has declined steadily — ~189M (FY2020) → ~171M (FY2025) — via consistent buybacks net of SBC. Keysight is a modest de-equitizer, not a diluter; SBC ($176M) is ~3% of revenue, covered by buybacks.

Verdict: economics improve with scale, and the quality is high. High and stable gross margins, mid-20s% through-cycle operating margins, mid-teens normalized ROIC, ~$1.0–1.3B FCF, a net-cash-like balance sheet, and a declining share count. The only quality nuance is the GAAP/non-GAAP gap from the acquisition cluster — material to reported numbers, modest to underlying economics. This is a financially excellent business.


7. Capital Allocation

Management’s capital-allocation record is rational and shareholder-aligned, if not spectacular — a steady compounder’s playbook rather than a Buffett-style cannibal or a reckless empire-builder.

Buybacks are the primary return vehicle. Keysight pays no dividend (and says it has no intention to) and instead returns cash via buybacks: $702M (FY2023), $443M (FY2024), $377M (FY2025), and $220M in Q2 FY2026 (780k shares at ~$283). The Board approved a fresh $1.5B authorization in November 2025. This has steadily shrunk the share count (~189M → ~171M over five years). The critique: buybacks have been price-insensitive/programmatic rather than opportunistically counter-cyclical — Keysight bought less in the cheap FY2023–24 window ($702M→$377M) and is buying into a doubled stock in FY2026 ($283/share). For a company this cash-generative, a more valuation-aware buyback cadence would add value; buying at ~33× forward is not obviously accretive.

M&A — historically disciplined, recently bold. For most of its life Keysight did sensible tuck-ins (AnaPico, Riscure, Eggplant, Ixia in 2017). The pace changed with ESI Group (~$935M, FY2024) and the October 2025 cluster: Spirent (~$1.46B), Synopsys OSG (~$581M), Ansys PowerArtist (~$26M) — roughly $2.1B deployed in one window. The strategic logic is sound and coherent (deepen network/system test in the AI-hot zone; extend into stickier design software): Spirent gives a commanding high-speed-Ethernet-test position and Spirent’s PNT/positioning assets; OSG/PowerArtist were forced divestitures from the Synopsys-Ansys merger, i.e., Keysight was the remedy buyer of quality assets that rarely come available. The risk is integration (three deals at once) and price (buying into a peak). Early signs are fine — management reaffirmed $375M of FY2026 acquisition revenue and >$100M of cost synergies, ~80% run-rated exiting FY2026 — but it is early.

R&D intensity is appropriately high (~$1B, ~19% of revenue) — the lifeblood of the moat, and rising. This is the correct priority for a company whose advantage is measurement-science IP.

Incentive alignment — good, with one gap. CEO comp (~$18M FY2025) is ~87% at-risk and equity-heavy, with no stock options. The annual bonus is driven by non-GAAP EPS, revenue growth, and orders; long-term PSUs (60% of equity) vest on 3-year relative TSR vs. the S&P 500 + 3-year average non-GAAP operating margin. The relative-TSR gate has teeth: the FY2023–25 TSR tranche paid 0% (KEYS TSR +1.45% vs. S&P +76%), so management genuinely forfeited pay for lagging. Say-on-pay passed at 90%, governance is clean (separate chair/CEO, lead independent director, robust clawbacks, no hedging/pledging, board declassification on the 2026 ballot). The gap: neither the bonus nor the LTI uses ROIC or FCF — incentives reward growth, margin, and relative stock performance, but not capital efficiency. For a company now deploying ~$2B on acquisitions, the absence of a returns-on-capital metric is the one structural weakness in the comp design (contrast Ametek, whose LTI is gated on Return on Tangible Capital).

Insider behavior — neutral/routine. Across ~142 Form 4s over the last ~two years, there was exactly one open-market purchase (a ~$44.5k director top-up). Selling is pervasive but calendar-clustered (post-vest tax withholding + planned/discretionary sales), and CEO/CFO net holdings are flat-to-rising because grants exceed sales. No bullish buy signal; no alarming selling. Treat as uninformative.

Verdict: management has allocated capital intelligently — disciplined historical M&A, a coherent (if bold and full-priced) recent acquisition cluster, steady share-count reduction, and high-return R&D. The blemishes are programmatic (not counter-cyclical) buybacks and the absence of a returns-on-capital incentive metric. This is competent, aligned stewardship — a B+, not an A.


8. Changes and Headwinds — Last Two Years

Strategic/structural changes:

  • The October 2025 M&A cluster (Spirent, Synopsys OSG, Ansys PowerArtist; ~$2.1B) — the most significant portfolio change since the 2017 Ixia deal, decisively expanding network/system test and design software, funded from balance-sheet cash and new debt ($750M of notes issued April 2025). Required a $399M divestiture to Viavi to clear antitrust (incl. China).

AI infrastructure is a genuine multi-decade build (hundreds of GW of capacity to 2030), each speed transition (800G→1.6T→3.2T) and architecture shift (co-packaged optics, heterogeneous interconnects) increases test intensity and ASPs, and the demand is broadening (AI customer count doubled; system/inference emulation is nascent). Keysight is the first-to-market, full-stack test leader, now strengthened by Spirent’s commanding high-speed-Ethernet-test position and a stickier software layer.
